Japan’s government agencies have put forward budget requests amounting to 143.1 trillion yen, equating to approximately $917.8 billion, for the forthcoming fiscal year. This proposed spending approaches levels that were prevalent during the COVID-19 pandemic. The increase is largely driven by Prime Minister Sanae Takaichi’s push for an expansionary fiscal policy, emphasizing investment in key strategic sectors, such as artificial intelligence, semiconductors, and economic security.
A notable portion of the budget, 12.2 trillion yen, is allocated to a newly established strategic investment program. Meanwhile, defense expenditure is anticipated to rise further as the government reassesses its defense strategy, although several items in this category still lack finalized amounts. The rising costs of borrowing are also posing additional challenges for Japan’s financial stability. In response to the increase in the 10-year government bond yield to 3%—its highest since 1996—the Finance Ministry has adjusted its expected interest rate from 3.0% to 3.8%.
Consequently, the budget requests for servicing debt, which includes interest payments and debt redemption, have reached an unprecedented 36.64 trillion yen. This marks an increase of 5.36 trillion yen compared to the current fiscal year. The size of new government bond issuance is expected to undergo intense scrutiny as planning for the fiscal 2027 budget progresses. Prime Minister Takaichi has expressed an intent to cap new bond issuance around 40 trillion yen while still working to lower the debt-to-GDP ratio.
The government now finds itself tasked with the complex challenge of managing increased investments in growth-oriented sectors while maintaining fiscal prudence. This task is made more difficult by the higher interest rates, which elevate the costs associated with servicing Japan’s substantial public debt. The balancing act between fostering economic growth through strategic investments and ensuring fiscal sustainability will be critical in shaping the nation’s financial future.
